I have been trying to wrap my head around this for a long time with my gf...and it's hard to get specifics from her (language barriers).
Does the medical system only honor people with a hukou book from where they are supposed to be living? Otherwise they have to pay?

You have to pay regardless of where your hukou is from. Though, some people if they worked for government owned enterprises, military, government, hospitals or some large companies can get some reimbursement for their medical costs.
But the vast majority of people have no medical insurance at all and have to pay for everything out of pocket.

I work in the government public school system. We are covered by the same People's Insurance Company of China Medical Health Plan as the Chinese teachers and staff. 80% major medical coverage, 100% accident coverage, 90% pharmaceutical coverage for the equivalent of prescription drugs.
It works like this:
Go to the hospital and bribe Smoker Wang who occupies the area next to the oxygen tank. By smoking, he has altered the safety regulations. Pray he does not alter them further.
If, however, you work for the government, then you only need to walk into the nearest "cadre building." Yeah, they have different facilities for government employees. Awesome isn't it?
